How to harvest tax-free long-term capital gains (LTCG) in equity

In equity investments, LTCG harvesting involves selling held shares or equity mutual funds with unrealized long-term gains every financial year up to the tax-free limit, and immediately repurchasing them.

This resets your acquisition cost higher without paying any tax, significantly reducing future tax liability when you eventually liquidate.

1. Know the Key Rules

  • Annual Exemption Limit: Long-term capital gains (assets held over 12 months) on equity up to ₹1.25 lakh per financial year are tax-exempt.

  • Tax Rate Beyond Limit: Gains exceeding ₹1.25 lakh are taxed at 12.5%.

2. Step-by-Step Harvesting Process

  • Calculate Unrealized Gains: Towards the end of the financial year (before March 31), check your portfolio statements to identify equity holdings held for more than 1 year that currently show a profit.

  • Sell to Book Realized Gains: Redeem/sell a portion of the equity so that total realized LTCG for that financial year remains under or equal to ₹1.25 lakh.

  • Reinvest Immediately: Buy back the same stock or mutual fund scheme on the same day or next trading day.

  • Reset the Cost Basis: The repurchase price becomes your new purchase price (cost base), locking in the tax-free gain and reducing taxable gains for future years.

3. Comparison Example

Assuming an investment yields ₹1.25 lakh in LTCG annually over 3 years (Total gain: ₹3.75 lakh):

StrategyYear 1 RealizedYear 2 RealizedYear 3 RealizedTotal Realized GainExempted AmountTaxable GainLTCG Tax Paid (12.5%)
Without Harvesting₹0₹0₹3.75 Lakh₹3.75 Lakh₹1.25 Lakh₹2.50 Lakh₹31,250
With Annual Harvesting₹1.25 Lakh₹1.25 Lakh₹1.25 Lakh₹3.75 Lakh₹3.75 Lakh₹0₹0

4. Important Points to Keep in Mind

  • Transaction Costs: Factor in STT, brokerage, stamp duty, and mutual fund exit loads. Ensure transaction costs do not exceed your potential tax savings.

  • Wash Sale Rules: India does not currently have strict wash-sale rules like the US, allowing same-day repurchases; however, placing buy and sell orders seamlessly or spreading them across 1–2 days minimizes market price slippage.

  • Combine with Loss Harvesting: If your gains exceed ₹1.25 lakh, you can also book Long-Term Capital Losses (LTCL) or Short-Term Capital Losses (STCL) from underperforming holdings to offset the excess gain.

  • Capital gains harvesting and portfolio rebalancing work hand in hand. While rebalancing aligns your asset allocation back to your risk profile, capital gains tax rules determine how much of your profit you actually keep. Managing both simultaneously allows you to realign your portfolio while minimizing your tax outflow.

    1. Core Principles of Combining Both Strategies

    • Rebalance with Tax Limits in Mind: When selling overweight assets (e.g., equity during a bull run), aim to book profits up to the annual ₹1.25 lakh LTCG exemption limit per financial year.

    • Harvest Capital Losses to Offset Excess Gains: If rebalancing requires selling appreciated assets above the tax-exempt threshold, offset those gains by booking Short-Term Capital Losses (STCL) or Long-Term Capital Losses (LTCL) from underperforming holdings.

    • Direct New Inflows Instead of Selling: To avoid triggering capital gains tax altogether, rebalance by allocating fresh investments or SIPs directly into underweight asset classes rather than liquidating overweight ones.

    2. Tax Rates & Loss Offset Rules

Capital Gain TypeHolding Period (Equity)Tax RateSet-Off Allowance
    LTCG (Equity)> 12 Months12.5% (above ₹1.25L exemption)Can only be offset against LTCG
STCG (Equity)≤ 12 Months20%Can be offset against both STCG and LTCG
LTCL / STCLLosses incurredN/ACarried forward up to 8 assessment years if reported in ITR

    3. Execution Workflow for Tax-Efficient Rebalancing

    • Identify Misalignment: Calculate current asset weights (e.g., Equity: 75%, Debt: 25% vs. Target: 65% Equity, 35% Debt).

    • Quantify Unrealized Gains/Losses: Filter holdings by holding period (Short-Term vs. Long-Term) and separate into profitable vs. loss-making positions.

    • Execute Sells in Phased Tranches:

      • First, liquidate long-term equity positions up to the ₹1.25 lakh LTCG ceiling.

      • Next, if further trimming is needed, sell loss-making assets to create capital loss tax shields.

    • Reinvest Capital: Deploy sales proceeds into underweighted asset classes (e.g., Debt mutual funds, arbitrage funds, or fixed-income instruments) to restore target allocations.

    4. Key Considerations

    • Exit Loads & STT: Account for mutual fund exit loads (typically 1% if redeemed within 1 year) and Securities Transaction Tax (STT). High exit loads can nullify minor tax benefits.

    • Different Rules for Non-Equity Assets: Debt mutual funds purchased after April 1, 2023, are taxed at your applicable income tax slab rate regardless of holding period. Factor slab-rate taxes into debt-to-equity rebalancing decisions.

    • Timing the Rebalance: Consider spreading rebalancing across two financial years (e.g., March and April) if profit booking exceeds annual exemption limits.
